The balance sheet — owns & owes
Where the P&L covers a period, the balance sheet is a snapshot on a single day of what the company owns and owes. It always balances: Assets (everything it owns — cash, factories, inventory) equal Liabilities (everything it owes — loans, dues) plus Equity (the owners' leftover stake, or net worth). The line that matters most to a beginner is debt: a company drowning in loans is fragile, especially if its profits can't comfortably cover the interest. Strong businesses tend to carry manageable debt and real cash; a ballooning loan book is a warning, however good the profit looks.
📌 For instance ·
Two companies each earn Rs 100 cr profit. Company A has Rs 50 cr debt against Rs 200 cr equity — a debt-to-equity of 0.25, very comfortable. Company B has Rs 600 cr debt against Rs 200 cr equity — a D/E of 3, and most of its operating profit goes just to paying interest. Same profit, very different fragility: a bad year could sink Company B while Company A rides it out. The balance sheet is where that fragility shows.
❓ Common questions ·
How much debt is too much?
It depends on the business, but a common rough guide is a debt-to-equity above ~1 warranting caution and above ~2 being risky for most companies — with the crucial check that profits comfortably cover the interest. Stable, cash-generative businesses can handle more; cyclical ones should carry less.
Is a company with no debt always safer?
Usually more resilient, yes — no interest burden and no refinancing risk. But a little sensible debt used to grow a profitable business can be fine, even good. The danger is debt that's large relative to equity and profits, not the mere existence of a loan.
